The bank of England uses several techniques to control interest rates. They do this in order to keep the
money market in equilibrium. Equilibrium interest rate is set where the money supply and demand for
money is the same, shown in the diagram below.
If the rate of interest began to rise above the equilibrium level there would be an excess supply of
money. This excess supply could be used to invest and buy bonds as people have more money
balances than they need. This will in turn push up bond prices and interest rates will begin to fall due
to the inverse relationship. Low interest rates encourage people to spend more. The opportunity cost of
